I'm assuming this is smoke pellet residue, but want to make sure. It is soft, even the parts that look like crystals. How should I clean this off? Just scrape it away? Is there supposed to be a washer of sorts between the top of the unit and the shell? Before I took it apart for maintenance this engine was running fine and smoking like a champ. It hasn't been out of a box in over a decade so I just ran it a bit to test before opening it up then found this messy surprise

Normally there is a felt washer between the smoke unit and the body. Often it gets quite hard with smoke stuff, and won't even be recognizable as being felt. Any parts dealer should have replacements.

The last time I had to disassemble a smoke unit, I used an old hair dryer to heat it up, and soften the smoke material. Worked like a charm, it came apart easily. Should work to soften that build up on the outside of your smoke unit. (Looks to me like some fiberglass batting type material is stuck on the outside too)
