I used to use white felt...it's got a very short nap so it doesn't get caught in wheels and overhanging sheet-metal...

What I do for a layout is I follow the KISS principal. Keep it small and simple. For snow, I like to use just a white sheet. For a little more classic feel, the large rolls of fake snow (such as made by Lemax and Department 56) work as well. I too don't really like the cotton for snow.
I have used Department 56 snow for quite a few years, with batting / fluff in places where I don't want it to go. This is for a temporary layout.
I use fleece from a yardage store. Has a little more texture to it than felt.

We usually use the Department 56 stuff on top of the green indoor/outdoor carpet: just keep it away from the track and you'll be fine. Afterward, we vacuum it up (into a new bag)and re-use it the following year. (I should point out, this works well if you don't have pets
